I installed Virtual PC 2007 on my computer, and made a new virtual machine which runs windows xp pro. My question I guess is would I have to install antivirus software on it, and "activate windows", and all that? or would it not matter because it's just a virtual machine?

Yes.
You would want to run the anti virus and all if you do anything with it that might cause it to become infected. As for activation, I'm sure you would, and Microsoft's license most likely does not allow you to run two virtual machines with one license (I'm guessing on that, but you should check).
